So the language is Chinese? I don't get it then, is the game meant to be set in Japan or China, and if Japan, why use the chinese language?

SW just in a world that based on Japan and some Asian countries since the original one, I guess it's more Japanese than Chinese, even the name Lo Wang is more like a Chinese name.
Many signs in this game with Chinese characters on it looks like Japanese Kanji but if you ask me, I think they look like Traditional Chinese too...at least some of them are Kanji for sure, like "市役所" = City Hall.
Even that, when I saw that sign all over the place on chapter 7 and 8, I'm just confuse...because I'm sure those characters are S-Chinese, the Kanji one would be looks more different.
Yeah, when the Japanese Kanji was based on ancient Chinese(but not the current simplify Chinese characters using in China), I'm not sure why they used S-Chinese on the those signs in chapter 7 and 8, maybe they didn't know that's Chinese, not Japanese Kanji...or...whatever, they're looks all alike for whose didn't know about Japanese and Chinese.
Not even the T-Chinese(used on Taiwan & HK) and S-Chinese(China mostly)...

Also, can you understand the symbols floating around Lo Wang's hand when he casts spells? That would be pretty cool

They looks like Japanese Kanji or Traditional Chinese, showed the name of spell you casting(matched the Kanji showed on the skills screen), but considering the setting on the game, it's most likely the former one, but only the developer knows.
Also their means matched with the effects in most cases, except some of them...
